<p>This paper estimates a fiscal-limit model for Slovakia that integrates deterministic demographic ageing and replicates past government debt dynamics. Sovereign default is treated as the consequence of the government’s inability to satisfy the intertemporal budget constraint. Bayesian estimation of model parameters allows the fiscal-limit distribution to reflect underlying economic and fiscal fundamentals. The paper introduces two summary indicators: debt thresholds associated with given probabilities of unavoidable default; and unavoidable default risk at the current debt level. It also outlines a framework for forecasting and decomposing these indicators. The results show that demographic ageing and the current level of public debt are the main drivers of long-run unavoidable default risk. The model-based safe debt level associated with a 5% probability of unavoidable default declines from 97.4% of GDP in 1999 to 46.9% in 2024. Since observed public debt in 2024 is already above this level, the model implies that stabilising debt at current levels would not be sufficient to restore a low-risk fiscal position. Because demographic ageing enters the model deterministically through transfers, lowering unavoidable default risk would require a lower debt-to-GDP ratio.</p>

										<content:encoded><![CDATA[<p><span style="color: #13b5ea;"><strong>ABSTRACT</strong></span></p>
<p>We analyse the impact of an unexpected and steep increase in price level on the purchasing power of Slovak families in 2022 and 2023. This is the first and the only paper that looks at distributional impacts of an inflationary shock in Slovakia. We combine a microsimulation model SIMTASK with the data on expenditure from the Household Budget Survey to quantify the net effect of an inflationary shock together with the cushioning effects of government measures and economic adjustments in the form of inflation-induced wage growth and an additional valorisation of social benefits. We show that in 2022, the government measures were well targeted and succeeded in offsetting a significant part of a purchasing power drop for low-income families. For high-income families, economic adjustments were the crucial component offsetting a significant part of their purchasing power drop. However, the overall net effect on purchasing power was negative (6 % for an average family) and it holds true for each income decile and family type. The story is different in 2023. It turns out that despite the high inflation, the macroeconomic adjustment hand in hand with adopted government measures, including a generous price cap on energy prices, more than compensate for the effects of unexpected inflation (3 % increase for an average family). This holds true for all analysed income categories, except for the lowest income decile. When looking at family types, the best off are families without children, often consisting of pensioners.</p>

<p>This paper offers a synthesis of several approaches to measuring output gap in Slovakia and serves as an update of the original CBR work <span style="color: #13b5ea;"><a style="color: #13b5ea;" href="https://www.rrz.sk/en/finding-yeti/" target="_blank" rel="noopener">Finding Yeti</a> </span>after almost a decade. A “suite of models” approach is estimated and assessed to provide advantages over single models. Following the recommendation of the EU IFIs guide suggesting no one-size-fits-all approach for measuring output gap, our family of methods consist of two unobserved component models, principal component model, semi-structural model and Modified Hamilton filter. We propose a novelty approach to weighting the individual models capturing recent structural innovations in the economy to construct one central estimate of the output gap. Such a robust estimate is maximising its overall plausibility and applicability to prudent fiscal policy assessment.</p>

	<p>To test the limits of such arguments, we study hypothetical radical measures designed to have potentially large employment effects in the context of Slovakia. A close inspection of the different implications of such tax reforms for adjustment on the extensive margin of the labour market reveals that promises or worries of large employment effects have little empirical support. This is because labour supply responses to ‘making work pay’ are small, the requirement of revenue neutrality limits the extent to which (dis)incentivising work is feasible, and because income effects arising from positive assortative mating within families counteract total individual-level effects. Our framework suggests the focus of tax reformers should be on the variation in effective labour supply coming from intensive margin effects.</p>

<div class="siteorigin-widget-tinymce textwidget">With an assumption of unobserved factor driving the business cycle we estimate dynamic factor models for real GDP, its demand components, inflation, wages and employment using statistically significant domestic and foreign indicators. To ensure the consistency of out-of-sample forecasts for GDP and its components, past forecast deviations and correlation coefficients are used to adjust the forecast, which helps to reduce the bias of individual models. Forecasts using real-time database are carried out since the 1st January of 2017 using daily data vintages. Real-time forecasts display a reduction of forecasting error with the arrival of new data in the last month of the quarter until the official publication. The main role of nowcasting in CBR is to track the actual positive and negative macroeconomic risks of the Slovak economy in relation to the latest official national macroeconomic forecast by the Macroeconomic Forecasting Committee. Additionally, the nowcast models help to improve precision of estimates of initial conditions of the economy by bridging the short-term forecast and mid-term forecast.</div>

	<p>The project is motivated by the need to keep budgetary developments under constant surveillance and to timely identify sources of fiscal stress, such that the government can mitigate or even eliminate these by taking appropriate measures. We consider a concept of fiscal risk defined in terms of the expected deviation of the budget balance from its fiscal target. Our framework consists of three parts.</p>
<p>First, we collect data input from various sources and identify potential one-off effects. Second, we forecast end-of-year values for revenue and expenditure items of the budget. We design a forecasting method that combines a simple heuristic method of time series forecasting with expert assessments. Third, we use the forecasted output to evaluate and communicate the fiscal risk level for a current fiscal year. Specifically, we use a concept of traffic light colors to report expected deviations of fiscal outcomes from their budgeted targets.</p>

To determine the optimal quantity of public debt the study uses a heterogeneous agent closed-economy model with incomplete insurance markets and endogenous labour supply. Furthermore, the model is enriched by welfare-increasing government activity via by productive government investment and provision of public goods.</p>
<p>The modelling framework with uninsurable idiosyncratic productivity shocks, the degree of inequality implied by the model and restricted borrowing give rise to non-trivial effects of public debt on the economy. On the one hand, higher public debt can relax borrowing constraints of households by increasing liquidity and thus facilitating consumption-smoothing. On the other hand, rising public debt crowds out private investments and therefore lowers wages and consumption in equilibrium. Therefore, a priori it is not clear which effect is stronger. The optimal public debt is determined based on welfare comparison between stationary equilibria when transitional dynamics are either ignored or accounted for.</p>
<p>The paper shows that public investments play an important role as they generate positive spillover effects in the private sector by boosting the productivity of labor and capital. This reduces the precautionary savings motives for households, as they can rely more on labor income. Transitionary welfare effects work differently. Reduction in public debt leads to a reduction of the tax rate in the long run. However, debt reduction requires an increase in the tax rate in the short run, which has a negative effect on welfare. Therefore, ignoring these adjustment costs, optimal debt levels would be very large and negative (government accumulates assets of 130 percent of GDP) accompanied with large welfare gains (more than 20 percent) which is fully consistent with the literature on optimal public debt (Chatterjee et al. (2017), Rohrs and Winter (2017), Aiyagari and McGrattan (1998)). However, with transitional dynamics considered, the optimal debt ratio remains positive but lower than the current level of debt (27-30 percent of GDP). The corresponding consumption-equivalent welfare gains are low, between 1.91 and 2.27 percent depending on the presence of public investment. Relatively low optimal debt level is due to low level of idiosyncratic labor income volatility as a result of low empirical wealth inequality. Hence self-insurance via private capital is more than enough and higher provision of government insurance via sovereign bonds is not necessary.</p>
<p>Furthermore, from the perspective of rapid population ageing expected in Slovakia, calls for even more prudent levels of public debt gain relevancy. The only reason why Slovakia should have public debt at all in this model is that it is painful to get rid of the existing debt. The validity of results is supported by numerous robustness check exercises: change to model calibration, different policy rule, modified tax system, impact of public goods provision on household social welfare.</p>

	<p>	The model we use for simulations is a behavioural general-equilibrium what_if model. We analyse the simulated impacts of consolidation strategies on growth and on fiscal balance (both in short- and long- term). The microsimulation approach allows us also to evaluate the distributional impacts. In addition, the approach permits to compare the statutory with the resulting tax incidence in the long-run. We simulate strategies based on taxing labour income, taxing consumption as well as cutting expenditures on social transfers. We document that corporate and labour taxes are more unfavourable to output growth, while consumption taxes belong to less damaging instruments for consolidation. We show that spending cuts may promote employment and are not detrimental to output growth.</p>

	<p>This simulation module can be directly integrated into the framework of SIMTASK, the Slovak microsimulation model of income taxes, health and social security contributions and transfers. In the first step, a combined micro-level dataset that integrates information on disposable income and expenditures of Slovak households has been created. Households’ expenditures reported in HBS dataset have been imputed to SK-SILC dataset by estimating parametric Engel curves. Validation of the imputation procedure of households’ consumption and simulation of VAT has been discussed.</p>
